Merging is when you combine objects in a way which you can't normally do. It's very useful for things like placing items onto, say, shelf units; by default you can only position something on top of something else - not in it.
In the picture above, that shelf which the radio is in is actually a three-shelf unit and I merged the radio and ornaments into the top interior shelf... and then merged that combination into the lower wooden cabinet... and then merged all of that into the wooden table. I could then place the remaining items (the things on the top of the shelf unit and at the front) as normal. It really can get quite complex and creative; I'm getting into it now but some people are doing some incredible stuff.
It's done by a variety of methods but primarily through using the power connector step-on pad to "drop" items into each other and the camp unit to raise items above each other. But-by-bit you can merge objects... but it takes a lot of trial-and-error and time! Additionally, many folk use the flame thrower to destroy objects (such as walls and ceilings) then place another item in the same position, and re-build damaged the damaged camp items so that they are merged together. I have yet to get the flame thrower but I hope to.
So, yeah, merging is an un-planned bit of the game but camp builders are using it in unique ways to really bring innovation and diversity to camp creation :-).
