So when a 360 is released with 4GB of flash memory it would be reasonable to assume that no more than 64MB is actually required to run a game as older 360s only had 64MB. The rest of that 4GB should for all intents and purposes be the same as a 4GB HDD.

Not really as you needed 256mb to even install the NXE, so 64mb has been useless for a long time.

So you'll buy one. Simple as that. There's absolutely no technical reason why, just a financial one.

So they don't access it at all while you're playing, or save anything onto it?

I know it's Microsoft, but I'm finding that hard to believe.

Suzz's thing about the updates sort of makes sense, but then doesn't when you think that you can plug up to 16GB's of external storage into a 360S, and it apparently still won't work with that.

Either:

(i) Microsoft have forgot to label the newer memory options (the USB sticks and 4GB unit) as a HDD in the Xbox OS, so they can be used like a HDD

Or

(ii) They want to make money from selling official HDDs

The cynic in me is saying the 2nd option.
